Kalman-ZLSMA Stat-Arb Hybrid
Family: hybrid · Regime: trending · Complexity: high · Asset classes: Equities, Forex (Pairs), Crypto (Pairs) · Timeframes: H1, H4
Thesis
The hypothesis is that local price inefficiencies in correlated asset pairs (Statistical Arbitrage) are most profitable when they align with broader momentum (ASH) and cyclical phases (BPF) rather than occurring in isolation. By filtering for volatility breakouts (Boxline) and using zero-lag trend filters, we avoid 'catching a falling knife' during structural shifts, instead entering when the pair spread is most likely to snap back to its dynamic mean (Kalman Filter). Murrey Math provides the structural exit logic by identifying where market participants are likely to place orders based on octave-scale price geometry.
Components
- Zero Lag Least Squares Moving Average (ZLSMA) (regime) — Defines the trend regime; using Heiken Ashi smoothing within the ZLSMA reduces whipsaws while maintaining the 'zero-lag' responsiveness needed for entry timing.
- Absolute Strength Histogram (ASH) (direction) — Provides momentum direction; the RSI-mode captures the strength of bulls vs bears, ensuring entry only occurs when momentum favors the statistical deviation.
- AI Pair Trading System v1.0 (entry) — The core entry trigger; it identifies when a price spread (e.g., ETH/BTC) has deviated significantly from its Kalman-filtered mean, suggesting a mean-reversion opportunity.
- Murrey Math Line X (exit) — Provides objective, non-dynamic price targets based on harmonic 1/8th intervals, mitigating the 'floating target' problem of many indicators.
- Williams Fractals (risk) — Used for hard stop placement and trailing; provides a structural 'floor' or 'ceiling' based on 5-bar swing patterns.
- Bandpass Filter (BPF) (confirmation) — Acts as a cycle confirmation; filters out noise and ensures the trade is taken during a period of active market oscillation rather than a flat cycle.
- Boxline (Range Breakout) (volatility_filter) — Ensures market volatility is sufficient by requiring a breakout from a recent consolidation zone before entry is valid.
Known failure conditions
- Correlation breakdown: If the pair used in the AI System (e.g., ETH/BTC) loses cointegration, the Z-score becomes meaningless.
- Low Volatility: If the Boxline fails to print new ranges for extended periods, the strategy will freeze.
- High Frequency News: Discrete jumps across Murrey levels during news events negate the 'reversion' logic.
